Video editing question

Right, my mams bf got himself a new video camera and I was testing it since I was thinking of using it for something. Its got a hard drive and directly writes the video/audio to one file.
I want to know which programmes (movie makers etc) use to convert it to another format, or to cut it down (size wise). It's in mpeg [mod] format, and the file opens in wmp and power dvd without questions, but not vlc. Which format would you suggest for mass distribution and low file size
1.23 (mins) - 95.2mb (doesn't sound like a great ratio to me)

edit: got it wrong, those are the programs to use, and convert it to xvid divx (x264) format avi I think
